Making a selection smaller

I think you can't. Unless you feather it.But that will make it all weird like this.

But I think you have to just delete it and do it again. ;)

Selection->Contract. It will make the selection smaller. If it is a solid color, just refill the new selection with the color. If not, take the layer and put it into a new image. Resize the image, and put the new, smaller layer back into the original image ;)

If you contract it too much though, it will not retain the shape of the actual selection and become aliased or blocky, if you need to make it smaller than that, use channels and levels and it will get the right shape every time.

that circle thing looks really weird when you higlight it and look at if differtnly but you would not expect something like that to do that.
